Importing Data

A simple way to work with panel data is to construct matrices with dimension higher than two. In the case of the data ? and ? we have time series for different countries, so we need a three dimensional matrix. In the first dimension we express the years from 1963 to 2003, in the second our variables (population, real gdp, productivity etc1 ) and in the third the country. The dimension of this matrix is 41x24x156. With the m-file data we can import our data from the two dimensional matrix A with size 4593x24 to the three-dimensional matrix M . With the loops of this m-file we manage to calculate the number of countries, so we can determine the length of the third dimension of the M matrix and to import the data of each country in the right place of its sub-matrix; for many countries we do not have data for every year between 1963-2003, so we must be able for each country k for k = 1 to 156, to import its data in the right rows of the 41x24 sub-matrix of M , which we get if we isolate the kth element of the third dimension of M . More specifically the basic idea behind the code is to examine the sequence of the years in the A matrix2 . not increase) and then starts increasing again, until the next country. This is the characteristic of the data we use to count the number of countries and to move along the third dimension of the M as we import the data. The obvious shortcoming of this strategy is that if we have data for one country, starting later than the ending year of the previous country our code will not be able to deal with that. But this is not the case for any of the countries of our data. We save the created A and M matrices as EPWTdata.mat file, so we can load it in other m-files.

Working with the data

Our goal is to use the data to derive useful information. On a first level these informations can be derived by constructing plots to examine the behavior of the basic variables of the data. On a second level we can use the data for econometrics analysis. Plotting data for a group of countries means that we are able to construct the time series for this group of countries. We will do that with the m-file group. At first we define the group of countries we are interested in as a row vector a, each element of this vector represents one country as this country is indexed. So, for example if we want to examine the data for Cuba and Gabon as a group the a vector will be [35, 49]. Next we define a matrix M G, which is 41x24x(the length of a). In fact the M G matrix has as its sub-matrices the sub-matrices of M defined by the elements of a. We will use the data from M G to construct the matrix M 1, with dimensions 41x24, which expresses the variables for the group of countries we chose as a whole. We define the entries of the M 1 in the following way: 1 Obviously in the first column we have the years from 1963 to 2003. 2,3 The second column is the aggregate population and employment of the countries in our group. One problem with the aggregate variables of this kind is that when data are not available for the whole time period for all the countries of the group, the behavior of the series will be different in the time-segments with different data-availability and especially in the “threshold years”. For example if we observe the series for the real output of the European Union we can see that in 1983 we have a huge upward jump of the series. This happens because we have data 2

for Germany-one of the biggest economies of Europe-only from 1983 to 2003. Thus we must be very careful when we try to explain the series and take into account the factor-availability. We take the sum of the employed workers for column 3. 4,5,6 For the construction of the series of birth, fertility and death rates we will use the population of each country to create a weight for the respective variable of this country. We create the matrix N W with dimensions 41x(length of a); for each country of our group we will create a column of weights for the 41 years. We do that by dividing the elements of the second column of the related sub-matrix of M G with the elements of the second column of M 1. 7,8,9 We construct the series for output, capital and depreciation as the sum of the respective series for each country separately. 10,11,12,13,14 For columns 10 to 14 we use the data from the previous D D ,d= N ,k=K ,x= X columns, using the well known formulas δ = K L N X and ρ = K . 15,16 We do not compute the series for corrected for the business cycle capital and labour productivity. 17 For the wage share we will use as weights the proportion of the employed workers compared to the total working population of the group. We use the same method as before, but we use the third instead of the second column of our matrices. 18,19 We construct the series for the wage as the product of the wage share and labour productivity. The profit rate is then defined by the familiar formula v = (1 − ψ)ρ. 20,21 We construct the series for the per-worker investment and consumption by using as weights the respective labour productivities. 23,24 We do not calculate these variables. ¯ It is also necessary to construct the time series of potential output X, X so we can calculate capacity utilization, z = X¯ . We employ the so called Hodrick-Prescott filter (?) to calculate the potential output. This filter decomposes a time series yt to its growth (gt ) and its cyclical component (ct ), 3

so as yt = gt + ct for t = 1, .......T . The idea of the filter is that the cyclical part represents the deviations of the series from its growth components, so over long periods, their average[of the deviations] is near zero. Thus, we calculate the growth component by solving the following problem min{gt }Tt=1 {

where λ is a positive number which penalizes variability in the growth component series. In our calculations we use the value of λ, which is proposed by the authors, λ = 1, 600. We also use the LOESS method to plot a smooth fit for the series of capacity utilization. For the LOESS calculation we employ a Moving Average Process of degree 15. We use exactly the same steps in the m-file compare groups to construct another matrix M 2 for a second group of countries so we can compare two group of countries. Finally it is obvious that if the vector a has only one element the results we will get are the same with the data of the respective country. One last modification we can do in our variables is to log-transform some of them. Mathematically, if a variable grows exponentially at a rate g, its log-transformation will grow linearly at this rate, that is if x(t) = x0 eg t then = g. We will use the logarithmic transformation for the population, number of employed workers, real gdp, capital stock, depreciation, capital-labour ratio, labour productivity, real wage, per capita investment and consumption; these are the aggregate and per capita variables of our data3 . We should mention

though that we do not use the log-transformations but the normal variables in order to compute the shares and the rates in the other columns or diagrams. After creating the M 1 matrix we can plot the series we are interested in. Grouping

Using these m-files it is easy to create time series for any group of countries we want. We just have to create the appropriate vectors. In the groupofcountries m-file, which is used by the previous ones we define some groups which are usually used. Besides the common groups of the developed world (US, EU, OECD etc) and by following ? we define groups of countries for the developing world. More analytically the groups we define are: OECD : (oecd) Austria, Belgium, Canada, Denmark, Finland, France, Germany, Greece, Iceland, Ireland, Italy, Luxemburg, Netherlands, Norway, Portugal, Spain, Sweden, Switzerland, Turkey, UK, USA, Japan, Finland, Australia, New Zealand, Mexico, Czech Republic, South Korea, Hungary, Poland, Slovakia. 5

The content of the parenthesis is the name of the vector we have defined to represent the group in the code. So, by using the function m-files we presented above and the names of these groups we can create the time series for them. 6

A few comments should be made at this point. As we said before, we can construct any group by using the indices of the countries. We can also use the vectors-groups we already mentioned, so we do not have to write the groups from the beginning, the only thing we should do is to create the union of the respective vectors. Another issue -which we also already mentionedis the availability and the quality of the data. As ? mention the data for the countries are graded for the relative reliability of the estimates. The grading is done according to (1) the number of benchmark comparisons a country had entered; (2) its income level, because within benchmarks it has been found that the margin of error was greater for low income countries; and (3) for non- benchmark countries, the sensitivity of their estimates. This grading is also followed by ?. Moreover for some countries we have available data only for a very limited time period. These issues have important implications. First, we have to take them into account when we explain the results of our analysis. Second, it would be interesting to run our code only for the countries that have high quality data, with grade A and B. These countries are Argentina, Australia, Austria, Belgium, Canada, Chile, Denmark, Finland, France, Germany, Greece, Hong Kong, Iceland, Ireland, Israel, Italy, Japan, South Korea, Luxembourg, Netherlands, New Zealand, Norway, Poland, Portugal, Singapore, Spain, Sweden, Switzerland, United Kingdom, United States and Uruguay. We will call this group “Quality” countries.
